The self-employed have a severance account too — how ₩40M of business income gets ₩990K back every year, and creditors cannot touch it

The Yellow Umbrella mutual aid (small business and micro-enterprise mutual aid) deducts your contributions from that year's business income, with caps that run backwards: ₩6M for business income up to ₩40M, ₩5M up to ₩60M, ₩4M up to ₩100M, ₩2M above ₩100M. The right to the payout cannot be assigned, seized or pledged. A payout on closure or old age is taxed lightly as retirement income, but cancelling without cause is taxed as other income.

Why it works this way

The self-employed get no severance pay. That is only half true. The law has built one severance account reserved for the self-employed. While you pay in, it returns tax every year: a business owner with ₩40M of business income who contributes ₩6M a year saves ₩990K in tax. And this account carries a sentence in the law that an ordinary bank deposit does not: the right to receive this money cannot be seized. On the worst day, when the business collapses and creditors close in, this one account is protected by law. Its name is the Yellow Umbrella mutual aid.

Its formal name is the small business and micro-enterprise mutual aid. The Small and Medium Enterprise Cooperatives Act created it and the Restriction of Special Taxation Act attached the benefits. Four steps: how the account works, an income deduction that cuts more the less you earn, what the anti-seizure clause actually protects, and the exit fee table, where closure gets severance treatment and cancelling without cause is taxed as other income.

Step one: structure. Employees have severance pay and retirement pensions built up by their employer; the self-employed have none, so the law built a device for building it yourself. The Korea Federation of SMEs runs it, small businesses and micro-enterprises are eligible, and not only sole proprietors but corporate representatives can join. You pay monthly contributions, set and adjusted by you on a monthly basis. The balance earns interest and rolls over until a qualifying event such as closure or old age, when it is paid out. Article 115 of the Cooperatives Act states the purpose directly: to secure stable living against the threats of closure and old age, to provide an opportunity to rebuild the business, and to protect against disasters. Before it is an investment product, it is designed as the last safety net for people who run a business.

Step two: the income deduction. Contributions are deducted from that year's business income, and the cap is unusual. Business income up to ₩40M: ₩6M. Above ₩40M up to ₩60M: ₩5M. Above ₩60M up to ₩100M: ₩4M. Above ₩100M: ₩2M. The less you earn, the higher the cap. That is the opposite direction from tax shelters that favor high earners, a design that protects smaller businesses more.

Deduction caps, higher the less you earn

Annual cap by business income bracket (Restriction of Special Taxation Act Art. 86-3(1)). Real-estate rental income is excluded.

  • Up to ₩40M₩6M
  • Above ₩40M up to ₩60M₩5M
  • Above ₩60M up to ₩100M₩4M
  • Above ₩100M₩2M

Now the savings. An owner with ₩40M of business income who fills the ₩6M cap saves ₩990K at a marginal rate of 16.5% including local tax (assumed). At ₩80M the cap falls to ₩4M but the rate is higher, about ₩1.056M; above ₩100M the cap is ₩2M and the saving about ₩770K. Two provisos. Real-estate rental income is excluded, so someone with only rental income effectively gets no deduction. And a corporate representative gets the deduction only with total salary of ₩80M or less. Above that it is ₩0. You can join, but without the tax benefit.

Step three: the heart of the scheme. Article 119 of the Cooperatives Act, protection of the right to benefits: the right to receive the payout cannot be assigned, seized or pledged as collateral. Picture the business collapsing. The shop closes, loans fall into arrears, bank accounts are seized one after another. Even then, creditors cannot take the balance built up in the Yellow Umbrella. The law adds one more layer: deposits in the dedicated account that receives the payout cannot be seized either. Because this money is for rebuilding. The legislative intent is to leave someone whose entire assets are being liquidated one stake to stand up again. The account's real value is not its interest rate but this clause: a tax shelter when things go well, the last money left on the worst day. One exception: if you borrowed from the scheme, the loan and interest can be set off against the payout.

Step four: the exits. This account has two doors with different fees. Door one: receiving the payout for a defined reason (closure, the member's death, a corporate representative losing that position, or a member aged 60+ with 120+ months of contributions). It is taxed as retirement income, using the calculation from the severance episode, with months of contributions divided by 12 standing in for years of service and the rate applied over multiple years, a low tax. A self-employed closure is treated as the same event as an employee's retirement. Door two: cancelling midway without cause. The refund, minus contributions you never deducted, is taxed as other income with 15% withheld (16.5% with local tax). It claws back the tax the deduction saved, so someone whose rate was below 16.5% when deducting can pay back more than they gained.

The exit fee table

Same money, different tax depending on which door you leave by (Restriction of Special Taxation Act Art. 86-3(3)·(4)).

  1. Door ① closure · death · 60+ with 120 months and other defined reasonspayout = retirement income. Months of contributions ÷ 12 as service years · low tax spread over years
  2. Door ② cancellation without causerefund = other income. 15% (16.5% with local tax) · claws back the tax saved
  3. Exceptions120+ months of contributions plus business deterioration (sales down 20%+) · emigration etc. get retirement-income treatment even on voluntary cancellation

For urgent cash there is a detour instead of cancelling, a loan secured on the payout.

The decision table. Three kinds of people benefit greatly: early-stage owners with income up to ₩40M, where the largest cap coincides with the period when a safety net matters most; every owner who lives with a real possibility of closure, since it is a tax saving if things go well and seizure-proof rebuilding money if they do not, a calculation that pays either way; and solo operators and freelancers unsettled by having no severance. On the other side: someone with only rental income gets no deduction and no tax benefit, a corporate representative loses the deduction the moment salary passes ₩80M and must plan pay alongside it, and anyone expecting to break it within a few years should factor in the other-income tax on cancellation. Set the monthly amount against the deduction cap: for an owner at ₩40M or less, ₩500K a month, ₩6M a year, lands exactly on the cap.

Two things to do now. If you run a business, check the cap and marginal rate for your income bracket and calculate what this umbrella returns each year. If you already belong, check whether your contributions reach the cap, because paying below it leaves that much tax saving on the table. Product details such as industry eligibility, interest rates and loan terms are published by the Korea Federation of SMEs, and if a corporate representative's pay design is involved, review it with a tax adviser. An employee's severance is handled by the company; an owner's severance accrues only from the day the umbrella opens.

Small business and micro-enterprise mutual aid contributions are deducted from business income, capped at ₩6M up to ₩40M, ₩5M up to ₩60M, ₩4M up to ₩100M, ₩2M above ₩100M. Corporate representatives deduct from earned income only with total salary of ₩80M or less. Reduced in proportion to real-estate rental income.

What this means

The less you earn, the higher the cap. An owner at ₩40M or less paying ₩500K a month lands exactly on the cap and, at an assumed 16.5% marginal rate, gets ₩990K back.

A payout received for defined reasons such as closure is treated as retirement income. Years of service are set by Decree from membership, as months of contributions divided by 12 (Decree article 80-3(3)). The defined reasons include closure or dissolution, death, loss of a corporate representative's position, and a claim by a member aged 60+ with 120+ months of contributions (same article (4)).

What this means

A self-employed closure is treated like an employee's retirement, with a low tax spread across years.

Cancellation before a defined reason makes the refund minus cumulative contributions beyond the amount actually deducted other income (withheld at 15%, 소득세법 제129조 제1항 제6호 나목). Exceptions: cancellation after 120 or more months of contributions due to business deterioration (Decree article 80-3(5), sales down 20% or more on the prior 3-year average, amended 2026-02-27), or for reasons such as emigration, is treated as retirement income.

What this means

Cancelling without cause claws back the deduction's tax saving at 15%. Someone whose rate was lower when deducting can pay back more than they gained.

The purpose of the small business and micro-enterprise mutual aid is to secure stable living against threats to livelihood such as closure and old age, to provide an opportunity to rebuild the business, and to protect against disasters (disaster clause amended 2025-01-21).

What this means

Before it is an investment product, it is designed as the last safety net for people who run a business. This intent explains the deduction, the anti-seizure rule and the retirement-income treatment together.

The right to receive the payout cannot be assigned, seized or pledged. Deposits in the dedicated payout account cannot be seized either. Exception: set-off of scheme loans.

What this means

On the day the business collapses and accounts are seized one by one, creditors cannot take this money. The account's real value is this clause, not its interest rate.

Frequently asked

Where does ₩990K come from?

Filling the ₩6M cap for the ₩40M income bracket, at an **assumed** marginal rate of 16.5% including local tax (₩6M × 16.5% = ₩990K). Your actual saving depends on your own rate.

Is it really seizure-proof?

Article 119 of the Small and Medium Enterprise Cooperatives Act bars assignment, seizure and pledging of the right to the payout, and extends the bar to deposits in the dedicated account that receives it. The one exception: a loan and interest borrowed from the scheme can be set off against the payout.

What happens if I cancel midway?

A refund on cancellation without cause, minus contributions you never deducted, is taxed as **other income** with 15% withheld (16.5% with local tax). It claws back the tax the deduction saved, so if your rate was lower when deducting you can pay back more than you gained. Cancellation after **120 or more months** of contributions due to business deterioration (sales down 20% or more on the prior 3-year average, Decree amended 2026-02-27), or for reasons such as emigration, gets retirement-income treatment. For urgent cash, a loan secured on the payout is the detour.

Can a corporate representative join?

Yes. But the deduction applies only with total salary of ₩80M or less. Above that it is ₩0. Plan it together with your pay design.

I only have rental income. Do I get the deduction?

Real-estate rental income is excluded, so someone with only rental income effectively gets no deduction. You would be joining without the tax benefit.
